At last week's Consumer Electronics Show in Las Vegas, Microsoft Chief Executive Steve Ballmer took part in a virtual boxing match to demonstrate the company's new     Xbox 360 video game console.

Gripping a wireless controller, Ballmer bobbed and weaved, jabbed and punched, and talked trash during his match. The hard-charging executive does enjoy a good fight.

And Microsoft (NasdaqNM:MSFT - News), the world's largest software maker, has lots of opponents lined up, as Ballmer is quick to point out. IBM (NYSE:IBM - News), Oracle (NasdaqNM:ORCL - News), SAP (NYSE:SAP - News), Google (NasdaqNM:GOOG - News), Sony (NYSE:SNE - News),     Nokia (NYSE:NOK - News), open-source software, blah-blah-blah, as he'd put it.

"I don't think anybody could say we've got a shortage of competitors," he said in an interview.

Microsoft's size makes it hard to continue to expand rapidly. Revenue growth slowed from 46% in fiscal 1996 to just 6% in the September quarter.

Its shares peaked at the end of 1999, and have basically flatlined for the past five years.

But Microsoft is amid a major product refresh cycle, which culminates with the release this year of Windows Vista and Office 12.

Vista is the company's first major revamp of its operating system since     Windows XP came out in October 2001. Office 12 continues Microsoft's strategy of transforming the productivity suite into a platform to let workers collaborate and communicate.

Ballmer says some on Wall Street underestimate the company's prospects. "We've got a lot of growing left to do," he said.

Microsoft's server software unit has been a shining star of late, and smart phones using Microsoft's Windows Mobile software are starting to gain traction. Plus, the company is focusing on the fast-growing Internet services business with its Windows Live and Office Live initiatives.

Ballmer spoke with IBD last week at the CES after a press conference with Verizon Wireless and Microsoft to introduce a new mobile music service.

IBD: Some analysts say this year music-capable cell phones, including those using Microsoft software, will give Apple Computer's (NasdaqNM:AAPL - News) iPod a run for its money. What do you think?

Ballmer: I think that's right. This is the start. How quickly the phenomenon really bootstraps, we'll have to see. But it is absolutely clear to me that in the long run, I don't see people really wanting a separate mobile device for music, or even music and video. I do see convergence. And that's why this launch with Verizon Wireless is a big deal, because I do think it's the kickoff to a new era.

IBD: Will Microsoft make similar announcements with other wireless carriers soon?

Ballmer: I hope so. Let me just say, when there are announcements to make, of course we will make them. There are a lot of wireless carriers in the world, and so who knows where the next announcement may pop up. It might not pop up in the U.S.

IBD: This is a big year for Microsoft product releases. What are the company's biggest challenges?

Ballmer: From an execution standpoint, I'd list two things.

No. 1 would be Vista and Office 12. Our two biggest products are having two of their biggest releases of all time, so we have to finish the products. That's an execution challenge. And then we have to have fantastic launches of the products.

The other would be just the ongoing innovation. ... We've got a lot of work to do to become the best search service in the world. And we're going to become the best search service in the world or die trying, as people like to say.

IBD: Are expectations higher for Windows Vista because so much time has passed since Windows XP?

Ballmer: Probably. But you've got to remember, we did do a major Windows release in-between. We just called it XP SP2.

IBD: The big selling point for Windows XP Service Pack 2 was the security improvements to protect against viruses and other attacks. What will sell Windows Vista?

Ballmer: We break it down into a number of categories. One is cool things that end users are going to really love. That's going to be the No. 1 thing that consumers react to.

Second is safety, as opposed to security features. Consumers react to safety features: anti-phishing and parental controls. We've hardened (Internet Explorer) and the Windows firewall is doing a better job.

Those are things that really resonate with my wife. She's more concerned about the kids and our financials being corrupted, frankly, than she is about her computer being corrupted. So it's higher on Maslow's hierarchy of needs than the sexy new user interface.

IBD: Aren't people pretty satisfied with Windows XP?

Ballmer: It's a good product. But there's still a lot of great things that need to happen.

The way we have search integrated in (Vista) is very important. The way we've enhanced the digital media stuff is very important.

There's plenty in there for (information technology) guys and developers that I'm not highlighting here. Everybody will find something that they love, that resonates with them.

IBD: Will the way you handle new product releases change after Windows Vista?

Ballmer: Yes. In the Windows family, you can think we have three tiers of innovation. Some things need to change in sub-one-year cycles like Windows Live. Some things probably will change in one- or two-year cycles. Those are the rapid enhancements to the user environment around Windows. Media Center and Tablet (PC editions of Windows) have been on that kind of plan for the last three or four years.

Then you'll have things that take more deep investments that are probably more on a three-year cycle. Those are things that the average reader of Investor's Business Daily probably doesn't care much about. Such as how often we touch the driver model or how often we touch the file system. Those kinds of things take a little bit more time.

IBD: You've talked a lot about the growth potential for Microsoft's core and emerging businesses. Some analysts classify Microsoft as more of a value play than a growth story these days. Why the disconnect?

Ballmer: Well, there is the law-of-large-numbers thing. We can grow a heck of a lot of dollars, but it's not the same percentage it would have been years ago.

On a percent basis, we grow like GE does, we grow like Wal-Mart does. We spend less capital doing it than either one of those guys. If we spent more capital, we could grow faster. We could buy businesses and grow faster if people like. Instead, we've been returning capital to our shareholders and are going to make sure that it's being employed in the most productive fashion possible. But relative to size, we're growing awfully darn well.

And I think we've got a lot of growing left to do.

IBD: Many say the software business is maturing and that's the reason for some of the big mergers last year. What's your perspective?

Ballmer: Our industry structure has been remarkably constant over the 25 years I've been at Microsoft. The whole time there's been a few big companies, a few dozen midsized companies and lots of little companies.

Our industry continues to be quite dynamic in terms of new startups, changes in the big companies and middle-sized companies.

IBD: What was the goal of September's reorganization of Microsoft into three new divisions?

Ballmer: We need to streamline the way we move forward, and that means pushing authority and responsibility down and keeping things dynamic. That was a key of our reorganization. (We wanted) fewer decisions coming to me.

IBD: Has it had an impact yet?

Ballmer: Oh, yeah, absolutely.

Let's just take (the Verizon Wireless music service) announcement. I knew nothing about it, frankly, until the team grabs me in about September and says, 'Hey look, we want you to talk to (Verizon Wireless CEO) Denny Strigl. We've got a deal on this.' Boom, they're just moving. They're an entrepreneurial group that's just out there and making stuff happen.

That's an example of the kind of stuff that you should expect to see from us in the consumer and entertainment area.

What we're trying to get done with (Windows and Office) Live has a lot of that characteristic.

IBD: How do you characterize Microsoft's competition with Google?

Ballmer: We're going to be a player in search. We're going to be a player in the advertising business.

They make a lot of announcements, but they've got one business. It's called search. And they need a little competition in that business. We and Yahoo (NasdaqNM:YHOO - News) are the only two guys that are really trying to (compete with Google).

People said we needed competition in the operating system business. We got it. We got open source. Great. They (Google) deserve a little good competition too, and we're going to give it to them.

IBD: What do you think of reports that Google is developing a low-cost personal computer to compete with Microsoft?

Ballmer: Not PCs, some cheap hardware. It's not a PC. I don't know. There must be more to it than the reports I've read. The reports don't make much sense. Would you really go to a poor person in India and say, "You should buy ... a $200 device that doesn't run any programs" when you could buy a $300 device that lets your kid do his homework the way everybody else does? Even in a family with limited resources, I actually think people are going to say: Give me the $300 device. If it was 50 bucks vs. 300 bucks, that's a little different story, but the press reports I read said something about 200 bucks.

IBD: Where does Google rank among Microsoft's competitors?

Ballmer: They're in the top three or four.

They're a good competitor. We're behind in the search game. We're going to have to compete well. But heck, we had to compete with IBM. That was a little more intimidating. We've competed very effectively for the last four years with open source, gaining share basically in all businesses in which we compete with open source. In a sense, that was a little more intimidating, because there's no company back there with a cost structure.

IBD: What do you think of Google's deal with AOL? Were you disappointed that a Microsoft-AOL deal fell through?

Ballmer: No, it was a long shot for us, frankly speaking. Google has been AOL's partner for a number of years. The easiest thing for AOL to do was just to renew its Google deal. But I took a run at it, baby.

It probably would have been in AOL's (and parent) Time Warner's (NYSE:TWX - News) better long-term interests to have done a deal with us. They took the easier path, and that's OK.

IBD: Does that deal make Google more vulnerable because it plans to give AOL content preferred placement in search results?

Ballmer: I don't quite understand how they're going to maintain their purity through this thing, but we'll wait and see what happens.

IBD: What's Microsoft going to do to boost its Web search audience?

Ballmer: We've got to have a better offer. We've got to have a search that people clearly say is more likely to give good results. Right now, I'd say we're pretty comparable. People do blind taste tests, without brand and knowing in what URL they're typing, and you just look at the results. We're right in there.

IBD: What are you hearing from customers about Microsoft's push to provide more software as a service over the Internet?

Ballmer: The customers we talk to that are large enterprises see themselves probably at the end, more or less, of that wave (of adopting software as a service), not the beginning. Consumers and small businesses see themselves at the beginning of the wave. The speed of adoption will be fastest from the masses up.

We bought a company called FrontBridge that's providing security and e-mail hygiene services today. We are doing some tests, including a test with Energizer, a company that makes batteries, to provide managed desktop services for their enterprise.

We're certainly going to push the pace, but I still think the adoption (of software as a service) will start in the consumer and small-business markets.

IBD: How is the Xbox 360 launch going?

Ballmer: Phenomenal, absolutely phenomenal.

IBD: Except in Japan?

Ballmer: We knew Japan was going to be tough. I'd still call the launch phenomenal. I think in this generation (of video game hardware) we can win. I'm not sure we're going to beat Sony in Japan this generation. Maybe. But we're going to beat Sony (overall). We're off to a very good start. We're on track to sell between 4.5 (million) to 5.5 million units by the end of our fiscal year (June 30), which is great.

IBD: How will Xbox 360 fare when Sony's PlayStation 3 comes out?

Ballmer: Nobody knows what PlayStation 3 is, so it's a little hard for me to answer the question. And nobody knows when PlayStation 3 is going to come. The rumors are it will come out in the spring, but only in Japan. And nobody knows what PlayStation 3 is going to cost. PlayStation 3 has a (Blu-ray Disc) drive built in, so who knows what the heck they're going to charge for the thing, because those are very expensive drives. Who the heck knows what the games are going to look like for PlayStation 3? So, a lot of questions. And Sony has no strategy for an online service.
